1) You have to go to Junktown with 4 your friends
2) Speak with bald-headed man in house near exit
3) You must choose name of your faction and write with help button "Say"
Faction name your can find in http://fodev.net/forum/index.php?topic=1623.0

You can do it by having 3 people in total.

So do we have to use a faction name off that list or can we create new ones?

You must pick one from the list, but I think most of them are already in use.
